Schroders - 60 seconds with Azad Zangana on the impact of Brexit on the UK economy

What does the referendum result mean for the UK economy?

In the short term, we are likely to see companies cut back investment, really just to wait to see whether they can find more details around how the UK’s relationship will progress going forward. And of course that will mean a negative impact on GDP growth.

Households are also likely to suffer from a reduction in employment growth or maybe even job losses as well, related to Brexit.

And of course we have already seen sterling take quite a big hit. That is going to feed through into higher import prices and higher inflation, which will also reduce demand.

Schroders - Investment Weather Forecast - optimistic on European equities

Rory Bateman, Head of UK & European Equities, discusses the main drivers behind his bullish assessment on the outlook for European equities:

Recent economic data points to a continued economic expansion in Europe, albeit at a relatively muted pace.

Confidence is somewhat fragile but several successive quarters of growth, helped significantly by quantitative easing, suggests to us that the European economy is likely to continue its recovery.

The European Central Bank has been effective at using monetary stimulus to increase the money supply, which historically is a lead indicator for business confidence.

In addition, purchasing manager surveys, bank lending and consumption are all pointing in the right direction.

The euro area has had a good earnings season and earnings revisions have been positive throughout the year, driven by lower oil prices and the weaker euro.

The real opportunity for European corporates remains margin expansion, where they are significantly behind the US.

We believe the gap will close, which will provide relative upside for the European stockmarket. In addition, long-term market valuations continue to look attractive.

There are three main risks:
1.Greece
2.US interest rate increases
3.China

The Greek government has recently approved the bailout package which involves sweeping economic reforms and budget cuts. The creditor institutions need to agree on debt sustainability but we believe this is achievable.

Rising US interest rates have historically had a very short-term negative effect on equity markets. This time around, rate increases have been well-flagged so we think the market reaction will be limited.

China is more unpredictable and a hard landing will be bad for markets.

However, the recent currency intervention is indicative of Chinese policy adjustment and we think Chinese authorities will be aggressive in ensuring growth remains robust.

Schroders - Investment Weather Forecast - Multi-Asset - emerging markets face perfect storm

Ugo Montrucchio, Multi-Asset Fund Manager, gives his view on global markets from a multi-asset perspective:

The medium-term outlook for global equities remains quite bright. Valuations at the moment are fair, but we think that modest growth elsewhere in the world, and accommodative monetary conditions, should provide some support for earnings in the medium-term.

The outlook on emerging markets is much darker for both equities and fixed income. Emerging markets at the moment are going through a perfect storm, facing -
- A stronger dollar
- Deteriorating corporate balance sheets
- Much lower pricing power among their exporters, given the weakening demand coming from the developed world

The outlook for the fixed income market is in general overcast. We think that some level of volatility will feed through the system as we approach the first interest rate hike in the US. Equally we think that very benign monetary policy almost everywhere else in the world should be supportive for government bonds in the medium-term.

Schroders - Investment Weather Forecast - Global Equities

Schroders’ Head of Global Equities, Alex Tedder, gives his outlook for the year ahead in global equities markets:

- The US is leading the global recovery as the US continues to power ahead – data has been very strong and we expect this to continue in 2015.
- Energy prices have halved over the course of 2014, and this should be supportive for countries like India, Indonesia and Japan that are dependent on oil. However, while the oil price is positive for some emerging market countries, there are others such as Brazil that could suffer from the reduced oil price.
- Weakness in some developed market economies, like Europe is a concern. Europe has been troublesome for some time and we do not see any clear signs of a pick-up – instead there is a real risk of deflation over the course of 2015.

Schroders - Investment Weather Forecast - Fixed Income

Schroders’ Co-Head of Fixed Income, Philippe Lespinard, outlines his expectations for the year ahead in global fixed income markets:

- The sun is shining on the European bond market – the current environment of subdued growth and low inflation as well as the recently announced asset purchase policy should support European bonds.
- We are less positive on the US, where stronger economy growth and a tightening labour market as well as a potential normalisation of interest rates later in the year could be less positive for US fixed income.
- The rest of the world is seeing mixed weather, particularly in emerging markets where energy producing countries are being hampered by the fall in oil price, while others are benefitting

Schroders - Investment Weather Forecast - global bonds continue to find support

Gareth Isaac, Fixed Income Fund Manager, discusses why the outlook for global bonds rests on central bank monetary policy and which areas of the market could come under pressure in the coming months:

The outlook for the global bond markets remains constructive in the near-term.

Although interest rates are likely to rise in the US at some point this year, the US Federal Reserve (Fed) will only move gradually, and rates will then likely rise to levels seen in previous tightening cycles.

The reason that they can be so measured, despite a marked improvement in the outlook for the US economy, is that inflation remains very low by historical standards, and we expect inflationary pressures to remain benign for the foreseeable future.

Elsewhere in the world, interest rates in major economies are likely to remain on hold, which will support bond prices.

The market will also be supported by unconventional central bank measures such as quantitative easing.

The European Central Bank has begun a long-term bond purchase programme, as has Japan, and these measures will keep downward pressure on bond yields.

A major concern is that the Fed, in its desire to be slow and gradual, will leave monetary policy too loose and medium-term inflationary pressures will build.

US unemployment has fallen sharply over recent years, and we’re starting to see the signs of improving wage growth.

Increases in real wages will drive consumption and may push up inflation once the base effects from the commodity decline pass through.

Monetary policy works with a lag, and if the Fed waits until it sees signs of inflationary pressures building, it may need to hike more aggressively than the market expects, causing some adverse market movements.

Another concern is that debt levels among European countries have risen to unsustainable levels.

Much has been commented on Greece, but many other countries have debt levels that are too high, and when the next crisis or recession arises, then sustainability of those countries will be called into question.

Schroders - Investment Weather Forecast - Emerging Market Debt

Emerging Market Debt Fund Manager, Abdallah Guezour, outlines his expectations for the year ahead in global fixed income markets:
- There’s a bright outlook for this sector with pockets of value starting to appear, whilst withdrawal of capital and government elections in emerging markets have improved the policy frameworks and macroeconomic vulnerabilities such as high inflation and large current account deficits have been contained
- Unfortunately thought there is a cloud on the horizon in the shape of China's deteriorating growth trajectory, with a high risk of credit and investment excesses accumulated in recent years unravelling
- This cloud has the potential to become rainy with tightening global financial liquidity as the strong US dollar and the Fed's commitment to normalise monetary policy could accelerate the capital withdrawal from emerging bond markets.

Schroders - Investment Weather Forecast - Multi-Asset

Schroders’ Head of UK & European Product & Manager Solutions, Henriette Bergh, gives her views on the year ahead for multi-asset investing and where the team are currently seeing opportunities:
- We see mixed weather with diverging monetary policies and stretched asset valuations, expecting the Federal Reserve to tighten interest rates later in the year, while the ECB, Bank of Japan and People’s Bank of China should continue with expansionary monetary policies.
- We expect to see our sunniest weather in US equities and are bullish on the dollar, although we do see potential funding issues for emerging market countries as a result of the strong dollar.
- We see some bright spots in European investment grade fixed income, which should benefit from poor issuance and spill-over effects from quantitative easing. In this low yielding environment we have seen a pick up in market volatility, from the low levels experienced previously.
